In the language of corporate finance, no acronym is more revered — and more abused — than EBITDA (Earnings Before Interest, Taxes, Depreciation, and Amortization). For private equity sponsors, inflating pro-forma "Adjusted EBITDA" is the quickest route to justifying higher acquisition multiples and securing larger debt packages. For disciplined credit underwriters at Pinnacle Private Credit, forensic scrutiny of these adjustments is the bedrock of downside protection.

When an investment bank teaser boasts of a $12M "Pro-Forma Adjusted EBITDA" on a business with GAAP reported earnings of only $6M, prudent lenders must ask: how much of that difference is authentic run-rate cash, and how much is accounting fiction?

The Spectrum of EBITDA Add-Backs

Credit analysts categorize earnings adjustments across three distinct categories of risk:

Add-Back Category Examples Underwriting Acceptance Rate
Tier 1: Legitimate Non-Recurring Severance from closed facility, one-time litigation settlement, transaction legal fees High (85% – 100%) — Verifiable cash events that will not recur
Tier 2: Valid Pro-Forma Run-Rate Full-year impact of executed customer price hike, full-year salary of new CFO hired in Q3 Moderate (50% – 75%) — Requires signed contracts and audited start dates
Tier 3: Speculative Synergies "Expected procurement savings", "projected cross-selling synergies", "software modernization gains" Low to Zero (0% – 25%) — Unproven future projections; heavily discounted

Common Red Flags in Sponsor Add-Back Schedules

During our quality-of-earnings reviews, Pinnacle underwriters routinely identify three common structural distortions:

  1. The Perpetual "One-Time" Expense: Restructuring charges or software implementation costs that appear on the income statement year after year. If an expense recurs continuously, it is an operating cost, not an add-back.
  2. Aggressive Cost Synergy Timing: Sponsors frequently claim millions in overhead elimination from Day 1. In reality, operational integration requires severance outlays, retention bonuses, and months of dual-running costs before savings materialize.
  3. Owner Discretionary Compensation Discrepancies: In founder-owned businesses, normalizing owner salary to market rate is standard. However, sponsors often underestimate the cost of hiring professional executive replacements to run complex multi-site operations.
The Real Impact on Debt Service

Suppose a lender provides a 4.0x leverage facility against a sponsor-adjusted EBITDA of $10M ($40M total loan).

If $3M of those add-backs fail to materialize post-closing, the true enterprise cash EBITDA is only $7M. That $40M debt facility suddenly represents 5.7x actual leverage — an over-leveraged capital stack that leaves zero margin for error.

“Lending against speculative pro-forma synergies is equity investing under the guise of debt. We lend against cold, verified cash in the bank.”

Pinnacle's Underwriting Policy

At Pinnacle, we apply strict caps on total add-backs (typically capping Tier 2 and Tier 3 adjustments at no more than 20% to 25% of reported EBITDA). This discipline ensures that our portfolio companies maintain healthy cash cushions to support ongoing debt service.
